Institutional liquidity dynamics took center stage this week following a major intervention by the US Treasury. With long-term borrowing costs reaching levels last seen in 2007 and the 30-year yield breaching 5.3%, the Treasury announced it is doubling its long-dated bond buybacks to at least $4 billion per operation starting in September. This targeted liquidity support is designed to stabilize the long end of the bond curve amidst record deficit spending and sticky inflation.

This Treasury action operates alongside a Federal Reserve that remains structurally cautious. The FOMC is holding the federal funds rate steady at 3.50% to 3.75% while continuing routine reserve management via short-term Treasury bill purchases. With oil prices pushing up toward $90 on geopolitical tensions and keeping inflation elevated, the Fed cannot execute classic rate cuts.

While this liquidity injection forced the 30-year yield down toward 5.19% and sparked a massive short-liquidation rally in Bitcoin toward $69,500, broader equities completely faded the move. Instead of participating in a risk-on rotation, institutional equity positioning remains highly defensive. Our Net Options Sentiment (NOS) metrics continue to flag bearish underlying flows, showing that big funds are maintaining heavy put protection rather than chasing the headline. For equities, the Treasury’s targeted buybacks are currently viewed as a structural band-aid rather than a definitive green light for market expansion, keeping a firm lid on index-level breakouts until broader institutional sentiment improves.

Looking deeper into the Treasury’s motives reveals exactly why the equity market remains so skeptical. The US government is currently spending roughly $1.4 trillion annually just to service interest on its debt, and the bond market has essentially forced their hand. While the expanded buybacks provide immediate liquidity relief, they underscore an increasingly difficult financial reality: the cost of carrying this record debt load is becoming unsustainable without continuous intervention. Until we see the bond market fully stabilize on its own merit, rather than through artificial Treasury support, the equity market is likely to keep its defensive posture intact, making it crucial to stay disciplined with our downside risk management.

The market offered very little action this week, but leaning on our Net Options Sentiment data helped us sidestep the early downturn and scratch out a small gain. We are remaining slightly bearish until the institutional flow data dictates otherwise. Our disciplined approach is doing very well overall, consistently capturing steady returns. Navigating this environment isn't easy—as of June 30th, only 24% of hedge funds have beaten the market over the past year. We, however, continue to outpace the indices, currently sitting 9% above the market on an annualized basis, with a 57% win rate against SPY benchmarks.

CAP/VALUE ANALYSIS

Looking across market categories over the past week, we saw a clear structural divergence as value held its ground while growth faced consistent selling pressure. Value categories finished flat to slightly positive, with Large Cap Value holding steady at +0.5%, while growth was hit across the board, led by Mid Cap Growth dropping -1.5% and Large and Small Cap Growth both sliding -1.0%. However, daily price action revealed buyers aggressively stepping back into smaller names to close out the session, driving a strong +1.0% rebound in Small Cap Value and a +0.5% lift in Small Cap Growth, even as the mid and large-cap categories remained largely muted.

SPY/QQQ NET OPTIONS SENTIMENT

SPY price action has closely mirrored our Net Options Sentiment data, validating our decision to adopt a cautious portfolio stance. After an initial surge of momentum, SPY NOS pulled back toward zero, signaling that institutional buying paused and confirming it was time to move defensive. With sentiment remaining muted near baseline levels, we will maintain this defensive positioning until we see a definitive resurgence in buying flow.

QQQ price action has followed a similar trajectory, with Net Options Sentiment steadily declining after an initial surge early in the month. Outside of a single, brief sentiment spike on August 18th, institutional options flow has consistently cooled, providing an early warning that allowed us to position defensively ahead of the recent tech downturn. With the previous run clearly losing steam, we expect prices to continue trickling lower until a definitive shift in underlying flow emerges.

SECTOR ANALYSIS

Over the past week, defensive and real asset sectors led the market, with Healthcare gaining +4.5% and Energy advancing +4.0%, while Consumer Defensive also added a solid +1.5%. On the downside, Technology and Industrials bore the brunt of the selling pressure, sliding -3.0% and -2.0% respectively. Daily price action showed capital rotating back into select areas to close out the session, driven by a sharp +3.5% surge in Healthcare and a +2.0% pop in Consumer Discretionary, even as Technology continued to slide another -1.0%.
